My work system died last weekend and I'm being told that the power supply was screwed, thus, killing the motherboard and possibly even the PII 400 CPU. They want to send the processor back to Intel since it's still under warranty, but in the mean time, they are offering to upgrade to a Celeron 566 for $90. Keeping in mind that this is a work system so I will not be overclocking, is the Celeron 566 going to be a step up or a step down from the PII 400 (the computer is used primarily for application/web development and Photoshop work).

"Should I call you Logan, WeaponX?"

Most certainly, it will be a significant step up in most business applications.
The only area where it may falter is in cache-intensive applications, since it has less L2 than the PII.

However, they're not giving you that much of a discount on the Celeron. Pricewatch shows the OEM prices slightly above $105.
